Not sure what exactly is the issue here but whenever i press the home soft key, the wallpaper goes berserk and starts moving vigourously in the background. Sometimes the whole picture becomes stable and is visible completely, the other times it seems to automatically zoom in and start moving 3 4 times before it settles down to any part of the image. So if there is a picture having a hut in the bottom with sky above, when ill set a wallpaper, probably i could only see the sky and the hut goes missing or appears intermittently and the complete picture never shows up in the wallpaper. Ive tried deveral options such as Background HD, Zedge, etc.
Note: When i set a Live Wallpaper, all is well then.

@KohTomes - That is odd; I would advise you try a software repair in this case:
1. Download the PC Companion software from http://www.sonymobile.com/gb/tools/pc-companion/
and install it on your PC.
2. Install and open PC Companion then select Support Zone.
3. Phone Software Update.
4. Start.
5. Repair Phone
6. Continue
7. Accept data removal
8. Next
9. Wait for prepare
10. Select Phone
11. Follow the connection steps

I cleared the data and it reset my personalised home screen menu and I had to rearrange them all over again
